Hedging Strategies

Hedging involves deliberately opening a position specifically intended to offset potential losses on an existing, already-open position, and this lesson explains both direct hedging and the somewhat more nuanced cross-instrument hedging approach, along with a genuinely honest, balanced discussion of the specific circumstances under which hedging actually makes sound practical sense as part of a broader trading approach.

Building directly on the portfolio-level risk management concepts covered in the previous lesson, hedging represents one particular, genuinely specialized additional tool available within that broader risk management toolkit. Because hedging is sometimes misunderstood or misapplied, this lesson takes genuine care to explain both its legitimate uses and its own meaningful practical limitations.

Direct Hedging

Direct hedging opens an opposite position on the same instrument, like a short EUR/USD offsetting an existing long.

This isn't permitted by every broker or jurisdiction, so confirming your account's specific rules first is essential.

  • Opposite Position, Same Instrument: A direct hedge involves opening a position in the exact opposite direction on that very same instrument.
  • Pausing Exposure: A direct hedge temporarily offsets further exposure without requiring you to close the original position outright.
  • Doesn't Eliminate Risk: Both offsetting positions in a direct hedge remain genuinely open and exposed to the wider market.
  • A Temporary Tool: Direct hedging is typically used only for a specific, limited period, not as an indefinite ongoing arrangement.

Cross-Instrument Hedging

Cross-instrument hedging uses a different but correlated instrument to offset risk, like a negatively correlated pair.

This draws directly on the currency correlation concepts already covered extensively earlier in this Trading Academy.

  • Correlated Asset Use: Cross-instrument hedging offsets risk using a genuinely related, correlated currency or commodity instead.
  • Broader Theme Protection: Cross-instrument hedging is genuinely useful for protecting exposure to a specific, broader economic theme.
  • More Flexible Than Direct Hedging: Cross-instrument hedging doesn't require using the exact same underlying instrument to offset risk.
  • Requires Correlation Awareness: Cross-instrument hedging's genuine effectiveness depends on properly understanding the relationship between assets.

When Hedging Makes Sense

Hedging makes sense to temporarily protect a position ahead of a major, uncertain news event without closing it entirely.

It adds complexity and cost though, so it's best reserved for specific situations, not routine everyday use.

  • Direct Hedging: Direct hedging means opening a genuinely opposite position on that exact same underlying instrument.
  • Cross-Instrument Hedging: Cross-instrument hedging means using a correlated asset instead to help offset existing risk.
  • Event-Specific Use: Hedging generally works best around one specific, defined risk period rather than as a permanent, ongoing stance.
  • Margin Considerations: Offsetting hedge positions continue tying up margin for as long as both positions remain genuinely open.
